If I add a customer’s email address to my Jira Service Management project as a Customer, does that automatically create an Atlassian account for them?
Also, will they then need to log in using their Atlassian account credentials instead of the old username/password method on the customer portal?

Yes, an Atlassian Cloud account will be created for that person if such an account doesn't already exist.
An invitation will be sent to the user. They will need to create a password if this is a brand new account. If they already had an Atlassian Cloud account, they will login using the authentication method that applies to their account.
