* Are you able to set a Service desk without paying for a 365 user/mailbox?

Cant seem to find a way to add a reply email address.

Yes, you can use any email system you want, as long as it uses a standard protocol.

Groups are not email accounts, so yes, that's correct. The email functions of service desk need an email account.
