Our Local Jira instance is version 3.1.14 and attachment.zip size is 40GB[mostly images]. What is the disk allowance when we migrate to OnDemand? is the version supported for importing into OnDemand?

Deepak, the storage available for each Atlassian OnDemand instance is 25GB. I'm afraid you won't be able to migrate your JIRA 3.1.14 to JIRA OnDemand directly. You'll have to first upgrade it locally to the latest version available (currently at 6.2.2) to then migrate it to the OnDemand platform.
