I have created an asset custom field that is assigned to the project and request type but it is not available in the customer form extension. Am I missing something or are custom asset fields not allowed in the customer form extension?

I can see that you use the Extension for JSM app. This plugin supports Asset fields. To begin using them, you first need to establish a connection to the Asset API.
The configuration can be found under Manage apps > Extension for JSM: Assets API

Based on the screenshot I assume you are using an app to create the customer facing form, and it looks like that app is not supporting Assets object fields.
If you use the built-in Forms (Project settings > Request management > Forms) you can link a form field to an Assets object field to allow the customer to select from it.
