Can JIRA be hosted internally
Internally? Like hosted on a local server? Yes.

You will also find that an internally hosted instance has a lot more flexibility then OnDemand in the forms that you can do stuff with it to customize it, but the trade off is...you are hosting it. Factor that in your plans as well.
OnDemand is relatively new - Jira was always a downloadable application.
