Is nesting of User Groups possible in Confluence 3.4.2? If not , then is there a higher version of Confluence that supports it?

it's not possible to nest groups in Confluence, as far as I know. You have to edit those groups in your directory server, if this is possible: http://confluence.atlassian.com/display/DOC/Managing+Nested+Groups
